I've sold a game, and tested it several times before shipping this because it is a rare game, and I did not want any problems.
The winner of the auction was a low feedback buyer, and now they claim that the game does not work (I know this is false).
They now want a full refund PLUS I pay for return shipping.
I'm also afraid they will swap my fully functional item for a faulty game they may have had.
What do I do in this situation?

"What do I do in this situation?"
I suggest:
Apologize to the buyer for the non-functioning item. Explain it was tested and working properly at time of shipping and must have been damaged while in transit. (this is still your responsibility)
Advise that a full refund will be given through PayPal immediately upon receipt of the item. Suggest it be sent back by the cheapest method possible.
"(I know this is false)." There is no way for a seller to know that.
When did you sell the item? Did you give the buyer positive feedback upon receipt of payment (it is amazing how fewer claims are made when positive feedback is received by buyers).

I would say do what pierre says ... There is no way for you to know it was working when it got to them.. Could have been damaged in transit.... If you have tracking and insurance and ask CP what they do if Item was broken in transit...
Your going to have to work with the buyer and let them return and refund and then you will probably end up with a nice NEG feedback but from what I see you have given many and many so those out so maybe it's karma LOL... If you nice and polite and do what the buyer wants you may avoid a neg which you will want to with the little feedback you have 1 NEG will do alot of damage.. Ask them to return cheapest shipping possible to help you out with $$$
Communication through email is not considered valid to ebay so when you write sellers do so through ebay messages not emails .I personally have never responded to an email because I have not once check my ebay email because ebay considers anything through email to easyto be fake so all communication should be made through ebay messages...
I only say this because you seem to give sellers NEGS for not responding to your emails ...

This attitude will get you negative feedback !

Thanks for the responses, I will do as suggested and allow the refund. The reason I was 'sure' that it worked is because I made sure the packaging was very secure, and padded. Nevertheless, I will just accept the loss.

Another thought- when the item is returned either it works or it doesn't.
If it works you can resell it.
If it doesn't you are out the cost of the item- not the selling price - what YOU paid for it.
And since you say it was tested, I guess it was used and not new, so the cost was pretty low. If you owned it for a while and played it until you were tired of it, then you might as well think of it as being free.
In either case you are out the cost of shipping.
Asking that the item be returned before refund is the Paypal standard practice. It is a Best Practice to refund the return shipping if the problem was actually the seller's error.
