I sold a Desoto grill to a customer who received it damaged. He called the expediter for a pickup and was refunded his money. However before he did that he crossed out the to/from info and reversed it, because he was no longer the one receiving the item. UPS picked the part up and returned it to me. I then called for a damage claim and they sent a driver to my house to pick up the part for damage claim inspection. They denied my claim for damages stating that packaging was insufficient even though we were told that the packaging was excellent by the clerk at the UPS facility (not just a UPS store). So the driver takes the package back to facility where they promptly send it back to the bidder. Now I am out the 537.00 (plus change) because paypal took the money from my account to pay bidder back, and I am out the part which was returned to the bidder per UPS. What do I have to do to resolve this issue?

Obviously you need to get on the phone with UPS & your buyer. It's going to take a lot of your time but in this ca$e it is worth the effort.

I have, they are willing to issue 100.00 plus shipping, but that is a 500 dollar part that the bidder may have for nothing.

I guess you have now learned to not use UPS again. This is typical of their behavior.

Maybe it is time to stop talking and start writing.
Send a tracked letter to the manager of the UPS facility where you originally dropped off the item. Write down step by step what happened. Include dates and names.
It may help or it may not.
Or it may be useful in a Small Claims Court case against UPS for the difference.
BTW, is the buyer cooperating. Yes he has his original payment back, but now he also has an unwanted part hanging around. What does he plan to do with it? From your narrative, he appears innocent of any wrongdoing. Keep him on your side.
