Buyer just informed me item was delivered damaged, I've offered to give full refund plus original shipping and return shipping, but I stated refund would be given after item was received back to me and to include tracking. Are you supposed to give refund directly through paypal or are you supposed to notify ebay you are giving a refund? Do you have to go through an ebay return process or can you just issue it through paypal and be done with it. Also, how do you go about getting your final value fees back?
I was just notified the buyer tried to mail it back to me and USPS accidently mailed it back to him (showed photos to prove) instead now he will have to pay for more shipping returns and doesn't want to wait until I receive the item back before getting a refund for everything. What's the proper protocol here?

Yes,I want it back, it can be recased for very cheap and its worth over $225.

Clearly, eBay/PayPal expect the buyer to return it with tracking before a refund is issued. If USPS made a delivery error with the tracked return, the buyer should go to USPS for a refund/replacement label at no additional charge, since they already paid for it. USPS will be able to see that it was wrongly delivered. That part of the problem is out of your hands - the buyer has to deal with that.
If you still feel uncertain about what to do, why don't you call PayPal? I have found that their CS reps are very helpful.

You don't have to notify ebay that you are going to refund but after the refund, you have to file a mutual cancellation in order to get your fees back. Explain to the buyer that they will be receiving a message from ebay asking if they agree to the cancellation but that it will not affect their account in any way. If the buyer does not reply to the cancellation, you can close it in 7 days to recover your fees.
There should be a refund link in your Paypal account in the transaction details of that item. Paypal will automatically refund your fees that were paid to them.
Oh..since you are paying for their refund shipping as well, you might have to do that portion through Paypal 'send money'. I'm not sure if you can refund more in Paypal than you actually received. You can try to do it that way though.
If the post office made a mistake with the package your buyer was trying to send back, they should be able to take it back to the post office and show them that they have already paid for the shipping...they shouldn't have to pay for it twice.

Since the item still has value, do not issue a refund until you have received the item and then issue the refund through PayPal. Did he give you proof that it was damaged? If not he might be trying to get the item for free which may be the reason he doesn't want to ship it back to you.
If he refuses to return the item and wants the refund tell him to open a case (SNAD). PayPal will require him to return it with tracking at his own expense. He sounds like he could be a problem buyer in which case it is best to handle it through PayPal. If it is legit he will return it and if not he won't bother to open the case.
Do keep in mind that he can leave whatever FB and DSR's he chooses to leave whether he returns it or not. You have to decide whether or not it is worth it to you to pursue the matter. Myself, I don't cave to scammers because it would bother me forever after that I let him get it away with it. But it is a matter of choice.

Last post was entered before I saw the other answers. I know there are different ways of doing things and they are good options too. My intuition about a buyer often determines what way I proceed.

Hi, Ok it sounds like Ill just tell them its ebay/paypal policy item is returned first and if they don't believe that or have a problem they can contact them or open a case file. Does an opened case file affect my seller status at all even though its not my fault the post office damaged it was well packaged? I dont see the option under the completed transaction to cancel a transaction, I only see that option if the buyer hasn't paid yet, (which obviously he did awhile ago).

You will see the option once he has been refunded. I can't remember exactly where I found it last time but it will be there.
